My url is something like this
localhost/luz/home -> read home.php file
localhost/luz/content/about -> read content.php?page=about
But somehow it doesn't work completely.
localhost/luz/home -> SUCCESS
localhost/contenttt -> internal server error (contenttt.php doesn't exist and the 404 doesn't work)
localhost/content/about -> somehow it loads content.php?page=about.php/about
My htaccess is simple

You should check if the substitution actually references an existing file:
RewriteCond %{REQUEST_FILENAME} !-d
RewriteCond %{REQUEST_FILENAME} !-f
RewriteCond %{REQUEST_FILENAME}.php -f
RewriteRule ^(.*)$ $1.php
Otherwise you will get an infinite recursion that adds .php at the end every time.

First thing is when you receive an error you should always check your Apache error_log file. It will give you the specific reason for the error. We would only be guessing at what your problem might be.
Now this might not be "the" issue however the RewriteCond only works for the RewriteRule directly following it. You can't use the same condtions for all of your rules. You should also get in to the habit of using the [L] flag on the rules to prevent it from reading the next rule once it has matched.

Whenever I try to access a file/folder that doesn't exist using my .htaccess, it returns a 500 error instead of a 404 and the following message in the logs:

The code converts urls as follows:
http://mysite.com/about -> http://mysite.com/about.php
http://mysite.com/something/else -> http://mysite.com/something.php?p=else
A url causing errors is really any that the server cant find e.g.:
http://mysite.com/Idontexist.php
http://mysite.com/nosuchfolder
Does anyone know how to prevent this?
you have to add a RewriteCond which check if Mod_Rewrite has already made the internal redirection, the L falg stop the current run only, then .htaccess directives will be re-executed again if the url has been changed (which is the case here):

I am using .htaccess to add .php to files requested, so the request "/example" goes to "/example.php"
However, when "/example.php" doesn't exist, I get an Internal Server Error instead of a 404. How can I get it to work with 404, not 500?

To start off I know how to do a simple redirect to a 404 when a page doesn't exist with.

Is what I want to do is a physical redirect to the index page. So if a user types in mydomain.com/abc and that page doesn't exist it does an actual redirect TO the index page. I don't want the url to remain the same with the bad address. Yes I know its not a big deal but it bugs me. I could accomplish this by having a custom 404 page redirect to the homepage but I don't want this.
I've tried this with the [R] redirect flag and obviously it doesn't work.

I tried to remove the index.php with just / and it didn't redirect but gave the same error below.

However I am not sure what are you doing in your first rule? Are you trying to add .php to each request URI?
I have an htaccess file that is supposed to be redirecting any non-existing files/folders/etc into the application's index.php script where they are handled by the application's SEO rewriting.
The problem is that any missing images are also redirecting into the application which is causing a lot of additional load and is unnecessary. I've been attempting to get this htaccess file to ignore images, but even though this should be working, it's not, and I'm completely out of ideas as to why...

I'm not sure what I'm missing here because unless OR is specified, shouldn't the RewriteRule only be applied if the request passes all of the RewriteCond statements? which it clearly should not be passing...

I've modified the code to the following just to eliminate possible issues, but it still redirects all non-existing images into the script...
